Now, Colorado startups are caught in a regulatory no man's land—where following state law might mean losing the very infrastructure they need to scale.
This is federal power wielded not through legislation or court victories, but through the purse strings. States can keep their laws on the books, but they'll pay for it.
Colorado has a problem. The state passed comprehensive AI legislation in 2024—the Colorado AI Act—requiring companies to assess their AI systems for bias and discrimination.
It was carefully crafted, years in the making, and set to take effect in June 2026.
Now Colorado faces a choice: keep the law and lose billions in federal funding, or gut its protection and get the money.
This isn't hypothetical. In July 2025, the Trump administration's AI Action Plan directed the Office of Management and Budget to consider a state's AI regulatory climate when making funding decisions and limit funding if the state's AI regulatory regimes may hinder the effectiveness of that funding or award.
Then in December, President Trump signed an executive order that made the threat explicit: $42 billion in broadband infrastructure funding would be tied to states repealing AI regulations deemed onerous.
This is federal power wielded not through legislation or court victories, but through the purse strings. States can keep their laws on the books, but they'll pay for it.
The mechanism is elegant in its simplicity. The executive order directs the Commerce Department to specify that States with onerous AI laws identified pursuant to section 4 of this order are ineligible for non-deployment funds, to the maximum extent allowed by Federal law.
It doesn't stop there—all federal agencies must assess whether discretionary grant programs can require states to avoid enacting conflicting AI laws or to agree not to enforce such laws during the grant performance period.
This standoff is a live case study in how the abstract question—does federal uniformity help or hurt innovation—translates into concrete policy battles with real winners and losers.
When Theory Meets Reality
Consider a small Colorado fintech startup using AI to make loan decisions.
Under Colorado's law, the company would need to conduct annual impact assessments to ensure its algorithm doesn't discriminate against protected groups. These assessments take time and resources to design and conduct, and the company faces elevated legal compliance costs, with potential fines up to $20,000 per violation.
But here's where it gets complicated. If Colorado keeps its law and loses federal broadband funding, the rural communities where this fintech operates—ranchers in mountain counties, small businesses on the eastern plains—won't have reliable internet access to the loan application in the first place.
The company built compliance systems around Colorado's requirements, only to watch a special legislative session in August 2025 nearly gut the entire law under industry pressure.
Business groups raised concerns about compliance costs and potential negative impacts on innovation, leading some companies to consider relocating operations outside Colorado.
This isn't innovation policy—it's regulatory whiplash.
The legislature ultimately couldn't agree on changes and simply delayed implementation to June 30, 2026.
Now the company faces triple uncertainty: Will the law survive? Will federal litigation invalidate it? Will Colorado capitulate to keep broadband funding?
The Human Cost of the Funding Fight
To understand what's actually at stake, look at who gets hurt when broadband funding disappears.
Colorado secured $420.6 million in BEAD funding to bring high-speed internet to over 96,000 Coloradans in rural and underserved areas.
This isn't abstract policy—it's about specific communities in mountain counties, rural plains, and tribal lands that have been waiting years for reliable internet.
The numbers tell the story:
Archuleta County: 1,366 addresses served with $22.33 million in investment
Mountain communities: $29 million allocated for areas struggling with connectivity
Nationwide: 17.3% of rural Americans and 20.9% of Tribal lands lack broadband access
These aren't just numbers. They're ranchers who can't monitor livestock remotely. Students who drive to parking lots for Wi-Fi to do homework. Elderly residents who can't access telehealth for chronic conditions.

The burden falls hardest on the most vulnerable communities.
The policy will disproportionately impact those with fewer resources, particularly southern and rural states—many of which have large Black populations.
Consider the cruel irony: AI systems disproportionately harm these same communities through facial recognition errors, biased hiring algorithms, and surveillance technologies.
States have responded with laws requiring AI audits, protecting biometric privacy, and banning algorithmic discrimination.
Now they must choose between protecting their residents from harm from AI or connecting them to the internet.
The Carrot and the Stick
The federal government's approach represents something more sophisticated than simple preemption. It combines multiple pressure points:
Financial leverage beyond broadband. The broadband funding alone represents massive amounts—Texas received $3.3 billion, California got $1.86 billion, and Montana secured funding at $1,387 per person.
But the directive goes further, instructing all executive departments and agencies to evaluate and link a state's eligibility for federal funding to whether its AI regulatory framework aligns with federal policy.
Retroactive funding clawbacks. Legal experts warn that states could face retroactive funding claw backs if found noncompliant, creating significant legal uncertainty.
A state could accept funding to connect rural households, later pass an AI privacy law, and then be forced to return the broadband funding.
Litigation threats. The executive order establishes an AI Litigation Task Force specifically designed to challenge state AI laws in court on grounds including unconstitutional burdens on interstate commerce and conflicts with existing federal regulations.
Administrative pressure. The FCC has been directed to consider adopting federal reporting and disclosure standards that would preempt conflicting state laws.
The FTC must issue guidance on when state laws require AI to alter truthful outputs—framing state regulation as censorship.
The cumulative effect is to make state-level AI regulation extremely costly, both financially and politically, without Congress ever passing a preemption law.
The Case for Federal Uniformity
The administration's argument has force behind it.
In 2025, states enacted an average of 2.6 AI laws each, with requirements beginning to diverge significantly. For a startup developing AI-powered healthcare diagnostics, this creates a genuine compliance nightmare.
Economies of scale favor national markets. When a biotech company in Boston develops breakthrough AI for drug discovery, it wants to commercialize across all 50 states, not navigate 50 different regulatory frameworks.
Federal uniformity creates a massive, coherent market that rewards successful innovation with coast-to-coast reach.
Uniform standards can accelerate development. When developers know they're building toward a single clear standard, they can move faster.
Ambiguity breeds caution, delays, and wasted capital on products that might not achieve market access in certain states.
Preventing harmful fragmentation. The executive order specifically cites Colorado's law as potentially forcing AI models to produce false results to avoid differential treatment or impact on protected groups.
From this perspective, state laws don't just create administrative burden—they could actually degrade AI performance by mandating bias in the name of eliminating it.
The Case Against Federal Coercion
But the mechanism matters as much as the goal.
Using funding restrictions to override state democratic processes raises fundamental questions about federalism and innovation policy.

The current conflict reveals something deeper than disagreement over the right level of regulation.
It's a collision between different visions of how innovation policy should work in a federal system.
The administration's view emphasizes speed and scale. In a race with China for AI dominance, the goal is to sustain and enhance the United States global AI dominance through a minimally burdensome national policy framework.
State-by-state variation is friction in a system that needs to move fast.
The opposing view emphasizes adaptation and accountability. When technology is evolving rapidly and risks are uncertain, having multiple approaches means some will identify problems others miss.
And when regulations fail, states can change courses faster than the federal government typically does.
Both perspectives have merit. The question is whether we must choose between them, or whether smart policy can capture benefits of both.
What Smart Federal-State Coordination Looks Like
The most successful regulatory frameworks historically have combined federal and state authority strategically:
Federal floors with state ceilings. Federal law could establish baseline safety requirements—preventing AI systems from causing physical harm, protecting children, ensuring basic transparency—while allowing states to impose additional requirements based on local priorities.
Cooperative preemption with legitimate carve-outs. If Congress passes comprehensive AI legislation (rather than the executive branch acting unilaterally), it could preempt conflicting state laws while explicitly preserving state authority over specific areas like government procurement, consumer protection enforcement, or sector-specific applications.
Dialogue rather than ultimatums. Rather than threatening to withhold funding from states that regulate AI, federal agencies could work with states to harmonize approaches where genuine conflicts exist.
Sunset provisions for federal rules. Given how quickly AI technology evolves, federal standards should include automatic review and expiration dates.
The Innovation at Stake
Here's what gets lost in the federal-state battle: the actual development and deployment of beneficial technologies—both AI and broadband infrastructure.
Uncertainty itself is the enemy of innovation. When states don't know if their laws will be invalidated, they have less incentive to thoughtfully regulate.
When companies don't know which framework will ultimately govern, they have less certainty for long-term planning.
The irony is that both excessive fragmentation and heavy-handed federal preemption can slow innovation.
A startup needs to know the rules—whether those are 50 state rules or one federal rule matters less than having clear, stable guidance.
Right now, we have neither. We have states passing laws that may be challenged, federal agencies threatening to withhold funding based on those laws, and ongoing uncertainty about which framework will survive legal challenges.
Meanwhile, rural communities wait. Colorado spent years developing plans to connect 96,000 residents in remote mountain communities and rural plains.
Providers were selected. Projects were mapped. Construction timelines were established.
Now all of it hangs in the balance while Washington and Denver argue about who gets to regulate AI.
Moving Forward
The current approach—using funding restrictions and litigation threats to override state democratic processes—is unlikely to produce optimal outcomes for innovation or governance.
Better policy would:
Reserve federal intervention for genuine interstate conflicts where state laws actually prevent companies from operating nationally, not where they simply add compliance requirements
Create formal channels for federal-state cooperation on AI governance rather than treating it as a zero-sum conflict
Separate infrastructure funding from regulatory compliance to avoid punishing vulnerable communities for democratic choices about AI regulation
Focus federal action on enabling infrastructure and standards rather than prohibiting state experimentation
Build adaptability into any federal framework through sunset provisions and regular review
Allow successful state approaches to inform federal policy rather than preemptively blocking state action
The Bottom Line
The technologies emerging today—artificial intelligence, synthetic biology, quantum computing, brain-computer interfaces—will reshape society as profoundly as electricity or the internet.
Getting the regulatory balance right matters enormously.
We need federal coordination sophisticated enough to enable national markets without stifling the experimental diversity that drives breakthroughs.
What we have instead is a collision course where federal agencies threaten state budgets to achieve regulatory uniformity that Congress itself rejected.
That's not a strategy for innovation. It's a strategy for litigation, uncertainty, and the eventual capture of national AI policy by whichever political winds are blowing in Washington at any given moment.
The question isn't whether federal uniformity helps or hurts innovation.
It's whether we can build a system sophisticated enough to capture the benefits of both national coordination and state experimentation—or whether we'll sacrifice both on the altar of political conflict, while rural Americans wait for internet access that may never come.
